South Africa’s currency faces strongest bearish sentiment in three years

Options market indicators known as risk reversals, which measure the cost difference between contracts to buy or sell the rand, show growing caution after the currency surged about 15% over the past year.

The rand opened 2026 at its strongest level since 2022, buoyed by positive domestic trends, including ongoing economic reforms and rising metals prices.

While sentiment remains broadly positive, some investors believe the rally may be due for a pause, particularly with potential budget surprises looming this week.

Its real effective exchange rate is now at its most overvalued level in at least five years, according to data from the Bank for International Settlements.

Three-month risk reversals on the rand-dollar pair rose to 2.66 percentage points on Monday, the highest closing level since May 2023, Bloomberg reported.

Attention is now turning to Finance Minister Enoch Godongwana’s annual budget, scheduled for Wednesday. Investors will be watching closely to see whether any revenue windfalls are used to reduce debt or fund capital investment, rather than boost current spending, said Ruen Naidu, a portfolio manager at Ninety One.

Markets are pricing in at least two quarter-point cuts from the South African Reserve Bank this year as inflation slows toward the bank’s 3% target.

Political Risk Looms

Political uncertainty presents another risk. Investors are monitoring who will succeed President Cyril Ramaphosa as leader of the ruling African National Congress next year and how that transition might affect government policy.

Andrew Matheny, an economist at Goldman Sachs, said foreign capital flows could turn negative if political instability threatens the current coalition or signals a major policy shift.

Despite these concerns, many investors remain optimistic. A February survey by Bank of America found South African fund managers expect the rand to strengthen to 15.47 per dollar over the next 12 months, compared with around 15.99 on Monday.
